Twilsonco screenshots covered it well, but here are mine.
As you can see, “AutoFill Passwords and Passkeys” is turned off, but you cannot turn off “Set Up Codes In”; the only option is Apple's Passwords app. I think this issue would be resolved if 1Password were an option here.
This is the Prompt that comes up and obscures all one password options until you do something about it. This should be fixed by programming 1Password for “Set Up Codes In”.
It's not clear that you need to hit “Cancel” to get to the 1Password options, creating confusion for users.

The "Set Up Codes In" option in macOS settings has to do with saving one-time passwords for 2FA and it doesn't have anything to do with the passkey saving flow. 1Password isn't currently offered as an option for the macOS feature but you can save one-time passwords using 1Password in the browser: Use 1Password as an authenticator for sites with two-factor authentication
From the screenshot that you provided, I do see that both the macOS prompt and 1Password are appearing in Safari on your Mac when you try to sign in with a passkey. So that I can investigate further, I'd like to ask you to reproduce the issue one more time and then create and share a 1Password diagnostics report from 1Password in your browser:
Send a diagnostics report (browser extension)
Attach the diagnostics to an email message addressed to support@1password.com
